How is a small business valued for sale?
Many owner-operated businesses are analyzed using normalized seller discretionary earnings, while larger manager-run companies may be evaluated using EBITDA. The earnings base is adjusted for supported discretionary, nonrecurring, and owner-specific items. A market multiple or other method is then selected using industry, size, risk, growth, assets, lease terms, management dependence, comparable transactions, and lender feasibility.
Normalize the earnings base
Tax returns, profit-and-loss statements, payroll, and source records should reconcile. Add-backs require evidence and must be acceptable to a prudent buyer and, when financing is involved, the lender. Unsupported adjustments do not reliably increase value.
Account for the owner’s labor
If the owner personally performs billable technical, culinary, sales, or operating work, a replacement wage may need to be deducted. A company that appears highly profitable because the owner works two jobs is not economically identical to a manager-run business.
Select the method and valuation range
SDE multiples, EBITDA multiples, asset approaches, and discounted cash-flow methods answer different questions. There is no honest universal multiple for all businesses. Improve value before listing
The last one or preferably two tax returns can strongly affect buyer confidence and lender prequalification. Owners should reduce undocumented cash activity, improve margins without damaging revenue, formalize employees and contracts, extend transferable leases, and reduce dependence on themselves or one customer.
